FATF Urges Stronger Global Enforcement as Virtual Asset Risks Outpace Regulatory Implementation

The 7th Targeted Update on Implementation of the FATF Standards on Virtual Assets and Virtual Asset Service Providers highlights how the rapid integration of digital assets into the international financial system has progressed much faster than the development of coordinated regulatory and supervisory frameworks. Although international standard-setting organizations have introduced comprehensive benchmarks governing the supervision of virtual assets and virtual asset service providers, one of the greatest challenges facing financial intelligence units and regulatory authorities today remains the effective implementation of these standards through consistent national enforcement. Criminal organizations continue to exploit differences in regulatory approaches across jurisdictions, using technological innovation to circumvent traditional compliance controls. To preserve the stability and integrity of the global financial system, supervisory authorities are encouraged to move beyond simply identifying risks and instead adopt proactive, risk-based enforcement strategies.



Building a credible and effective supervisory regime requires far more than passing legislation. Recent risk assessments indicate that while most jurisdictions have successfully identified the principal threats associated with virtual assets, there remains a significant divide between developing policy and carrying out effective day-to-day supervision. Many supervisory authorities continue to face shortages of specialized personnel, advanced technological capabilities, and sufficient administrative authority to oversee decentralized financial networks effectively. These operational limitations create opportunities for unauthorized operators to establish and expand their activities with relatively little concern about regulatory intervention.


Approaches to defining the appropriate regulatory perimeter remain highly fragmented across jurisdictions. Some countries have chosen to fully incorporate virtual asset service providers into existing financial regulatory systems, subjecting them to comprehensive licensing, reporting, and compliance obligations. Other jurisdictions have opted to prohibit certain or all virtual asset activities altogether. However, available evidence suggests that imposing bans without committing substantial resources to enforcement does little to eliminate illicit activity. Instead, such restrictions often drive users toward unregulated markets where transactions occur through offshore platforms and virtual private networks, reducing the visibility of domestic authorities into illicit financial flows.


To establish resilient supervisory systems, governments must prioritize resources for active enforcement rather than relying solely on legislative reforms. This includes conducting both on-site and off-site examinations that rigorously assess the compliance frameworks of registered virtual asset service providers. Supervisors are also encouraged to supplement self-reported information with independent blockchain analytics capable of verifying whether providers are effectively monitoring transactions and identifying suspicious activity. In addition, regulatory authorities should continue issuing updated guidance that helps compliant firms understand evolving regulatory expectations while strengthening cooperation between supervisors and private-sector compliance professionals.


One of the most significant vulnerabilities identified in the report exists where virtual asset markets intersect with traditional banking systems. Criminal actors rarely retain illicit proceeds entirely within digital ecosystems. Instead, they seek to integrate digital assets into the conventional financial system in order to purchase tangible assets, finance ongoing criminal activities, or acquire legitimate businesses. When virtual asset platforms operating without effective supervision gain access to traditional banking infrastructure, they create pathways that threaten the integrity of the broader global financial network.


Reducing these gateway risks requires close coordination between regulators responsible for virtual assets and supervisors overseeing commercial banks. Financial institutions should strengthen due diligence procedures for corporate customers engaged in digital asset activities or related sectors. Particular attention should be given to identifying nested exchange arrangements, where seemingly ordinary business accounts are actually used by unregistered virtual asset service providers to process large volumes of retail transactions. Banking supervisors are encouraged to ensure that financial institutions maintain advanced transaction monitoring systems capable of identifying unusual activity consistent with these arrangements.


The report also emphasizes that strengthening institutional capacity is essential for long-term regulatory success. Supervisory personnel require continuous technical education to remain current with the increasingly sophisticated nature of distributed ledger technologies. Training programs should extend beyond basic blockchain transaction analysis to include detailed understanding of smart contracts, decentralized consensus mechanisms, and multi-signature wallet structures. Without this specialized expertise, supervisory agencies risk remaining reactive rather than proactively assessing the risks presented by increasingly complex virtual asset markets.


As regulators strengthen oversight in some areas, sophisticated criminal organizations continue developing increasingly advanced methods of circumventing financial controls. These groups now employ highly organized transaction chains that move assets through numerous intermediary wallets, over-the-counter broker networks, and decentralized exchange protocols specifically designed to obscure ownership trails. By distributing large amounts of digital assets across multiple blockchain networks, criminal organizations significantly complicate efforts by conventional compliance systems to identify suspicious transactions or connect funds back to their original source.


The growing adoption of decentralized finance protocols and cross-chain bridge technologies has added further complexity to financial investigations. Unlike centralized exchanges, which generally maintain customer identification records and transaction histories, decentralized platforms operate through automated smart contracts without centralized intermediaries. This structural characteristic makes the application of traditional Know Your Customer and customer due diligence measures considerably more difficult. Criminal organizations exploit these automated protocols by rapidly exchanging assets across different blockchain standards before transferring them into privately controlled unhosted wallets, effectively disrupting the audit trail.


The report also identifies growing concern over the emergence of digital assets deliberately designed to limit regulatory intervention. As stablecoin issuers and law enforcement agencies have developed improved capabilities to freeze illicit assets recorded on public blockchains, certain criminal groups have reportedly begun developing alternative digital asset models that eliminate administrative freezing mechanisms altogether. This movement toward self-sovereign digital assets that cannot easily be frozen represents a significant escalation in financial crime risks and underscores the need for continued research into emerging cryptographic technologies and threats.


The increasing use of artificial intelligence has further expanded these challenges. Criminal organizations are now deploying generative artificial intelligence to create synthetic identities, produce highly convincing deepfake content for social engineering attacks, and automatically identify vulnerabilities in smart contract code. Once these automated attacks succeed, illicit proceeds can immediately be routed through sophisticated decentralized mixing services designed to conceal transaction origins. Addressing these AI-enabled threats will require supervisory authorities to adopt equally advanced technologies, including automated transaction monitoring systems capable of performing real-time analysis and predictive risk assessments.


A major obstacle to achieving effective global oversight remains the uneven implementation of international standards. Although most surveyed jurisdictions have enacted legislation requiring greater transparency and information sharing—including implementation of the Travel Rule for virtual assets—actual enforcement remains inconsistent. Nearly half of the jurisdictions that have introduced these legal requirements have yet to conduct even a single supervisory inspection or impose an administrative sanction for non-compliance. This implementation gap creates attractive operating environments for non-compliant service providers and criminal actors seeking to avoid meaningful regulatory oversight.


Identifying the ultimate beneficial owners of decentralized protocols presents another significant regulatory challenge. Many decentralized platforms operate through decentralized autonomous organizations governed by widely distributed governance tokens, leaving no clearly identifiable legal entity or individual responsible for regulatory compliance. Only a limited number of jurisdictions have introduced legal frameworks capable of registering or supervising these decentralized governance models. As institutional investors continue allocating capital to decentralized financial applications, the absence of comprehensive regulatory oversight presents growing compliance risks for the broader financial sector.


The report also highlights the continued use of regulatory arbitrage by offshore service providers seeking to attract international customers. By establishing operations in jurisdictions offering limited oversight, low capital requirements, and minimal transaction reporting obligations, these platforms reduce compliance costs while offering fewer restrictions to users. In response, regulators are increasingly moving away from residency-based supervisory models in favor of activity-based approaches. Under this framework, a platform becomes subject to domestic regulation whenever it actively markets or provides services to residents of a jurisdiction, regardless of where it is legally incorporated or physically located.


Another continuing weakness involves the absence of standardized global data collection. Many national supervisory authorities do not consistently gather or analyze transaction information involving unhosted wallets, limiting their ability to accurately measure the scale of peer-to-peer illicit financial activity. Without reliable, standardized transaction data, regulators face significant challenges in allocating supervisory resources effectively or evaluating the success of existing compliance measures. Strengthening analytical capabilities and improving data collection systems therefore remain essential priorities for jurisdictions worldwide.



Achieving sustainable progress against transnational financial crime will require coordinated international action to eliminate existing regulatory gaps. Governments are encouraged to ensure that domestic supervisory authorities possess the legal authority, financial resources, and technological capabilities necessary to oversee virtual asset markets effectively. This includes investing in advanced blockchain analytics platforms while recruiting technical specialists capable of conducting forensic examinations of smart contracts, decentralized applications, and blockchain protocols.


The private sector also has an important role to play in strengthening compliance across the virtual asset ecosystem. Service providers are encouraged to implement advanced transaction monitoring technologies capable of identifying sophisticated laundering techniques such as peeling chains and rapid asset hopping across multiple platforms. By sharing anonymized threat intelligence, emerging typologies, and operational indicators with regulatory authorities and law enforcement agencies, compliant institutions can contribute to a more hostile operating environment for illicit actors while improving the collective ability to identify and disrupt emerging threats before they become more widespread.


Finally, the report emphasizes the importance of establishing rapid and informal international information-sharing mechanisms to complement traditional mutual legal assistance procedures. Because virtual asset transactions occur almost instantaneously across multiple jurisdictions, the ability to identify, trace, and request the freezing of illicit assets within minutes rather than months has become increasingly important. Through the development of a technologically advanced, closely coordinated, and globally integrated supervisory network, regulators, financial intelligence units, and compliance professionals can significantly strengthen the resilience of the international financial system against rapidly evolving technological and financial crime threats.
